Understanding Long-Short Funds: A Simple Guide for Beginners

Often, we have investments within portfolios that use terms like “Long-Short Funds.”  This may seem like an oxymoron. However, this is a legitimate strategy usually to manage risk or smooth volatility.

We thought it would be a good idea to try to explain this strategy.

What is a Long-Short Fund?

A Long-Short Fund is a type of investment fund that takes both long and short positions in investments, typically equities (stocks).

Long Position

When we say a fund is “long” on an asset, it means the fund has bought the asset with the expectation that its price will rise over time. This is the traditional way most people invest. For example, if you buy shares in a company because you believe the company will do well and the share price will increase, you are taking a “long” position.

Short Position

On the other hand, when a fund is “short” on an asset, it means the fund is taking a position expecting its price to fall. This is done by borrowing the asset and selling it with the hope of buying it back later at a lower price. The difference between the selling price and the lower buying price is the profit.

How Does a Long-Short Fund Work?

A Long-Short Fund combines both these strategies. It goes “long” on assets it expects to increase in value and “short” on those it expects to decrease. This strategy aims to provide a balance, allowing the fund to make profits in both rising and falling markets.

For example, a Long-Short Fund might go long on tech stocks it believes are undervalued and short on retail stocks it believes are overvalued. If the fund’s predictions are correct, it will make a profit from both the rising tech stocks and the falling retail stocks.

Role in an Investment Portfolio

Long-Short Funds can play a valuable role in diversifying an investment portfolio. Because they can potentially earn returns in both up and down markets, they can provide a level of protection against market volatility.

However, it’s important to remember that while Long-Short Funds aim to reduce risk through diversification, they are not risk-free. The success of a Long-Short Fund depends heavily on the fund manager’s ability to accurately predict market movements.
